Sharia-compliant finance, often referred to as Islamic finance, operates according to Islamic law (Sharia). Core Principles

At its heart, Sharia finance prohibits riba (interest or usury). This prohibition stems from the belief that money should not generate money on its own without contributing to productive economic activity. Charging interest is seen as exploitative.

Investment in activities considered harmful or unethical (haram) is also strictly prohibited. This includes industries like alcohol, tobacco, pork production, and weapons manufacturing.

Sharia-Compliant Financial Products

To circumvent the prohibition of interest, Islamic finance relies on alternative structures. Mudarabah is a profit-sharing agreement where one party provides capital and the other provides expertise. Profits are shared according to a pre-agreed ratio, while losses are borne by the capital provider.

Murabaha involves a cost-plus financing arrangement. The financier purchases an asset on behalf of the client and then sells it to the client at a markup, which represents the profit. The price and payment terms are clearly stated upfront.

Ijara is a leasing agreement where the financier owns an asset and leases it to the client for a specified period in return for rental payments. Ownership of the asset remains with the financier.

Sukuk are Islamic bonds that represent ownership certificates in underlying assets. They provide a return based on the performance of the assets rather than a fixed interest rate.
